Native operation system, native instruction set, etc., in application to a computer processor means that the corresponding item was implemented specifically for the given model of the computer, as opposed to, say, emulation or compatibility mode.
The term native mode is used in computing as follows.
to describe something running on a computer natively or in native mode means that it is running without any external support - for example, as opposed to it being running emulated.

So if you change the domain functional level to Windows 2003 native, just make sure all your DC's are Windows 2003 servers.
